QuickHit: There are a quarter billion barrels of oil headed to China right now

Co-Founder of TankerTrackers.com Samir Madani joins us for this week’s QuickHit episode where he talked about where the oil is coming and going, explained the volatility around oil and VLCCs, and if China has the capacity to store the quarter billion barrels of oil that they are buying on the cheap.

TN: Crude oil and trade have a lot to do with economic health globally. We’ve just gone through COVID. We’ve gone through a lot of government-mandated closures and there’s been quite a lot of discussion about the rate at which economies are coming back. You see this every day, right? You see the crude trade, you see international trade. How do things look from your perspective?

 

SM: What we’ve noticed is that since January to now, exports have (except the USA) fell from 19 million barrels a day in exports to around 14 million barrels a day. 4.5 million barrels a day in drop between January and now. That’s a lot. That’s 120 million barrels a month, which is not shipped out now.

 

We see immense amount of barrels heading over to China because they are buying on the cheap. We saw around a quarter billion barrels of oil headed towards China right now. And of that quarter billion, half of it is already in their Anchorage area. They have over 100 million barrels that are just floating and waiting to get on to shore.

 

The reason for this is because of the flooding in China, which slows down consumption of gasoline. But it picks up consumption of diesel for the heavy machines that are going to move on the land and so on.

 

Refinery runs worldwide right now are much lower than the year on year because of the fact that gasoline consumption is down.

 

What I’m waiting for in the EIA report is not how much inventory has been removed or added, but the refinery runs. How much gasoline is being created out of the food processing? So I’m waiting for a moving average because you shouldn’t rely on the weekly numbers. You should look for the moving average. Wait for that number to cross 15 million barrels per day. That’s my threshold to say that the U.S. economy and the whole thing is coming back roaring again. So because there’s only a small window between 15 and 18 and around 17.5, 18 when it was actually at peak. So I’m very positive that we’ll come across 15 probably in the new year for sure.

 

TN: In the new year. So Q1, you think things are coming back?

 

SM: Definitely. Definitely.

 

TN: Brent is in the mid 40s now. We see both Brent and WTI climbing slowly through the end of the year. Our view is that pricing will tick up in Q1 and then we see it trailing off a little bit later in the year. But we really do see a build through Q1. So it’s good. Thank you for confirming what we’re seeing.

 

You’re saying China’s got a quarter billion barrels in Anchorage and in transit, right? What’s their storage capacity? Is their storage capacity in excess of that, or will this stuff stay in floating storage?

 

SM: We did an actual manual survey. We went to storage farm of the storage farm with satellite imagery. And as compared to 2 years ago, you will actually see on Google Earth around 250 to 300 million barrels more than what it had. We have day-fresh images from Planet Labs and we were able to go in and see that year on year, China has the ability to add around a quarter billion barrels of free space. This is a drag and drop method with the standard size storage tanks of 100,000 cubic meters, which is 620,000 barrels. They just drop farms and you see just a whole new farm will pop up.

 

Since the consumption is down, there’s no pressure for them to do more. But we saw around 1.4 billion barrels of space and 1.1 billion barrels of occupancy. That was two years ago.

 

TN: Two years ago. It just seems like there’s so much supply and burning off that supply is still a challenge. We spoke with somebody from the Panama Canal about a month ago when she was talking about how LNG was redirected from the US to China to Europe or something. Are you still seeing redirection of shipments? Or are we back to almost normal trade patterns?

 

SM: In crude oil, we actually see a dog-eat-dog situation going on right now. For instance, Venezuela’s exports are down. It’s a toilet flush. It went down to a quarter million barrels a day now in our latest report. We’re using visual confirmation and I’ve never seen the number that low out of Venezuela. But here we are, we’re under 300 thousand for sure. For the average this year, it was around over half a million barrels a day.

 

But now lately, what happened is it just completely plummeted. A lot of the exports are going just to other countries so that they can bring in gasoline in exchange. It’s a barter.

 

What happens is, because they are shipping heavy sour crude oil, somebody else is going to eat their lunch. China wants to import that. India wants to import that. A lot of other countries in the Far East, they have heavy sour because they need the asphalt, they need the diesel. Why? Because they’re expanding their infrastructure.

 

What happened is that Iran started sending off a lot of the heavy sour lately. I noticed a lot of barrels heading out over that way. They’re getting assistance from other fleets from outside the country. The Chinese refiners and so on, they are dispatching vessels to pick up the oil. It’s not just the national running tanker company that’s delivering the oil.

 

TN: I’m really interested in that Iran-China trade lane. And you covered that a lot. With the circumvention of different agreements and embargoes, I see a lot of coverage of that. Do you see a growing dependence on Iranian oil out of China or does that seem to be declining? Do you see a diversity of suppliers? Of course, China has never had a single supplier. But do you see a growing number of suppliers and a growing dependence, say on Iranian crude? Or is it the other way around? Is Iran becoming increasingly dependent on China as an export market?

 

SM: Iran is growing more dependent on China because they’ve had four decades to prepare the whole Plan B for sanctions and so on. So they’ve really polished it up. They’ve smoothened out all the rough edges when it comes to sanctions so they know what they’re doing. But now, when I see how many barrels are leaving the country, and they look at the ratios of where it’s being sent, yes, they do send a lot to Syria, but it’s no more than usually around 100,000 barrels a day.

 

Once in March, a saw over a quarter million barrels a day. That’s because they have so much production going on in Iran and so little storage space. They have to get rid of it. And they are shipping a lot. So the current media narrative is that they’re exporting about somewhere between 70,000 and 200,000 barrels a day. That’s because those factories are only using AIS data, which is automatically picked up by systems. But what we do is the visual confirmation with satellite imagery, and we see around three to five times that. Somewhere between 600 and a million. And 600,000 barrels a day, that’s a lot. That’s 30 million barrels a month.

 

And so they have to get rid of these barrels because if they don’t, their production will have to drop even more to a point where they can’t revive those mature oil wells. It’s very costly to kick them back into action once sanctions do get listed.

 

And with the virus, what they do is they consume a lot domestically. They make it very cheap. And, because they’ve got to get rid of it, they store as much as they can. If they ran out of storage space on land, they put it on the vessel and they put on many vessels.

 

But now I’ve seen that the floating storage has dropped and shipped out a lot. China is the big buyer and there’s so many ways to deliver it to China. You can either go straight or you can meet another vessel halfway in the Strait of Malacca and so it’s a ship to ship transfer.

 

So, yes, Iran is more dependent on China than vice versa. And China does report their barrels is coming in from whoever the last port call was. So it’ll be Malaysia, it’ll be Indonesia, or someplace in between. It’s not coming in as Iranian anymore. Although in the latest monthly report, they had to show something, because this was obviously direct.

 

TN: You mentioned floating storage and VLCC market and it’s gone from a quarter million dollars a day back in April to like 6,000 dollars a day now. What happened there and why is that price just collapsed?

 

SM: It just deflated so rapidly. That thing was so much more volatile than Bitcoin back in 2017, 2016. The first thing you heard was the sanctions scare, the volume type of fleets back when, it’s almost a year ago or so. And so the Dalian Tanker Fleet was a large fleet or VLCC supertankers. 2 million dollars a piece and about 40 of them. So that created a scare hype in the market that there’ll be a shortage of vessels which were allowed to go to certain ports or most ports.

 

What happened was that the US, they used that as a means to improve the negotiation when it comes to the Phase 1 Trade Deal. And so they loosened up on those waivers, and eventually that was the main issue.

 

Then came the floating storage situation as a result of COVID and then that spike the price again. After that, it has come down quite a lot. So that’s moving a lot of oil back in Q2. And then it just quickly plummeted because Saudi just went from over 9 million barrels a day down to 6. That killed off the demand.

 

We saw occupancy of the VLCCs go from more than 50% down to early 40s. And these are 802 operating VLCCs worldwide, 600 something Suezmas and 1,053 Aframax. It’s a lot of barrel space out there available still today. So obviously, the prices have dropped.

WSN: So far, deeper dive in global markets today. Joining us is Tony Nash, CEO of Complete Intelligence. Good morning, Tony. Now, last night, U.S. tech stocks will slump relatively while laggards like finance and utilities saw some inflows. So do you think this is the time to rotate into value and maybe a sign that the broader economy is recovering?

 

TN: I think it’s certainly a time to to that that that rotation is starting. I don’t necessarily think it’s in full swing yet, but but we’ve received signals for the past week or so that that rotation would start sort of seeing some of the techs off.

 

Today is not really all that surprising, given especially some of the Fed and Treasury statements over the past couple of weeks.

 

KHC: Yeah. So in terms of cyclical stocks, Tony, what is your point of view in terms of which sectors might benefit?

 

TN: Well, I think, you know, we’ve seen tech with companies like Nvidia, Tesla, and these guys have just had amazing gains over the past, say, four months. I think, you know, the rotation into some of the finance stocks, into some other more mainstream, broader market equities is likely. I think the indices are assuming that tech stays at elevated values. That rotation will only help the indices if tech comes off. Given the concentration of waiting within those stocks, it could really hurt some of the overall indices.

 

WSN: And, Tony, let’s focus on one of these, you know, super winners in the last few months. And it’s Tesla, right? They have a decision to sell five billion worth of shares. Is that smart or overly ambitious? Move now. And what more what kind of growth can we expect from this company?

 

TN: Well, the I think the the growth in the stock price is very different from the growth of the company, so Tesla’s trading at a PE ratio of almost 1200.

 

OK, the stock’s more than doubled since March. So, you know, the company itself isn’t doubling. You know, I think it has. I think what the management is doing is making a very smart decision to sell equity while they know the price is very high. So from a management perspective, I think that was a very smart decision. In terms of a buyers perspective, I’m not so sure it’s possible that Tesla stays at these elevated level. People have been trying to short Tesla for years and it just hasn’t worked.

 

So it’s possible there’s growth there and it’s possible they stay at these elevated levels.

 

WSN: So, Tony, are you a big fan of Tesla? This level…

 

TN: It’s hard not to be whether I’m a buyer, personally or not, I would hesitate here. But, gosh, you know, I think there are other places to look that are better value.

 

But it really, you know, part of it really all depends where the stimulus is going. So since the Treasury and Fed are intervening in markets, if they’re targeting specific equities or specific sectors, then you kind of have to follow that money.

 

And so it’s it all depends on how much further these things are going to run and where that stimulus is targeted.

 

KHC: OK, based on PMI data, most of Asia remains contractionary. But for China, of course. You know, Tony, in your opinion, why is recovery not yet forthcoming? And is there a main catalyst needed for manufacturing to take off?

 

TN: Yeah, I mean, look, in terms of manufacturing PMI, as you have Indonesia, Thailand, South Korea, Taiwan, you know, they’re all growing, which is great. Myanmar is actually growing faster than China.

 

But what we don’t have really is the demand pull. And that’s been a real problem. And, you know, we’ve been talking about that since February and we’ve been really worried about deflation. And, you know, what we see even in Southeast Asia is government intervention in markets is really what, propping up a lot of the activity. And I think, you know, the big question I have is, will we see steam come out of recovery in Asia in the same way we’ve started to see steam come out of recovery in the U.S.?

 

I think the answer is unfortunately, probably yes. And I think until the demand from both consumers and companies comes back and the fear of covid wanes, I think we’ve got some some volatility ahead.

 

We’re expecting some real trouble in September. I think it’s great that markets are doing well today, but we’re starting to see the the momentum really slow this month.

And without additional help from the Fed or PEOC or other folks, it really slows down. The problem is the efficacy of that support really deteriorates the more you add to the system.

 

WSN: And Tony, look at Japan, right?

 

I mean, are trading the equities. They are trading at a steep discount to their historical premiums. Do you see any value in yen based assets? After all, Warren Buffett himself just dipped his toes into it by six billion dollars worth of trading companies did. What do you think?

 

TN: Well, that’s the answer. I mean, it’s hard to it’s hard to bet against Buffett. He’s obviously seeing real value there. And I think the Japanese trading companies are really, really interesting because they’re you know, they’re a very good play right now. So is there a value? Sure. I think there’s value there. I think with Japan, a lot of the story is around productivity and automation. If if Japan can continue to raise its productivity through automation, I think it will be a very good play.

 

If that productivity and if the level of automation slows down, then it becomes questionable because everyone knows about the demographic story in Japan, but the economy continues to grow, which is really amazing.

 

WSN: So it seems like you’re quite a believer in that this can overcome some of the structural issues. But what about the fact that Abe has resigned for health reasons? Does it change at all the economic and monetary policies in Japan that might change your decision?

 

TN: Yeah, I think when someone like Abe steps down,  there’s always momentum. So it last for several months. The real question is, how long should the next leadership last? And is there enough structural stability to continue the momentum in Japan, meaning it’s not growing leaps and bounds, but it’s stable growth and it’s healthy growth. So I like Japan a lot. We have had reform under Abe. We have had structural reform under Abe. I think it’s much more healthy today than it was in 2011 or 2010. A lot’s been done.

 

Japan has the capability to continue to improve, but it all really depends. There are regional dynamics and there are domestic dynamics. But again, I think if demand regionally and globally doesn’t return, which is likely COVID induced, then I think Japan, like everywhere else, will have issues.

ST: Who do you think President Trump will be trying to appeal to tonight? I mean new voters or do you think he’ll be going for his base? What do you think?

 

TN: He’s obviously going for his base. I’m really confused by what your guest said I’m not actually sure if she’s watched the convention but I think he’s really going after his base and I think what he’s also going after is independent voters.

 

There was a poll out yesterday from Rasmussen, who’s the only pollster who got the 2016 election right. And it shows Biden leading Trump by one point. So there was a 10 point spread in early July with Biden leading. According to Rasmussen, Biden is only leading by one point at the moment. It’s a really interesting convention in terms of you had people like Tim Scott, Nikki Haley, a guy named Maximo Alvarez who’s a Cuban immigrant.

 

It’s a really interesting invention in terms of how people are looking at the future and how people are really wondering what American values are. I think that’s what is under discussion right now and what’s being presented is a dramatic contrast around really civil unrest. And by civil unrest I mean riots in cities versus
what American values are. And I think they’re putting that out for debate, hoping that Joe Biden will actually
debate Donald Trump during the election season, so they can talk about these issues face to face.

 

ST: Well that’s not an under debate is it? I mean that will be going ahead? The issue…

 

TN: Oh no. There are people who are recommending that Joe Biden doesn’t. Hillary Clinton was out. A number of US senators and congress people were out, saying, that Joe Biden should not debate Donald Trump and that would be an incredible disservice to the American people.

 

ST: Let’s look at one of the other points that our guests brought up. The incumbent would normally want to be promoting a sort of really optimistic and positive view of the country. That is incredibly difficult to do when you are in the middle of a pandemic.

 

TN: If you look at the number of tests. If you look at how things are going. If you look at even in New York. Today was the first day that there were zero deaths. So even in New York, you can’t necessarily argue that things are not getting better. But in watching the convention. I’m a political nerd. So, I watch these things. I think the democrat convention was really negative. The republican convention, the speeches that I’ve seen have been very, very positive and very, very encouraging. So, I think there really is a contrast between those two.

 

ST: Do you think, Tony would you agree with that because there’ll be people who would characterize bike dance in a very different way in the States.

 

TN: Yeah, to be honest I don’t think many people in the US are thinking about that. I definitely understand the Chinese perspective but I think if you look at from the buyer’s perspective. Doug Mcmillan at Walmart very smart. Sachin Nadella at Microsoft very smart. What does Microsoft get out of it? They get an ad network and they can compete with Google for a very innovative ad driven product. What does Walmart get out of it? They compete with Amazon and they can get a very interesting demographic for shopping and keep them as they grow. So, I think from the buyers perspective, it would be very interesting. In terms of the price, look these things come and go. I think, they’re not going to buy it for a song. They’re going to buy it for real money.

 

People in China are going to be enriched from this and it’s not as if you can transition that technology from China to the US in 90 days. There’s going to be a transition period. There’s just going to have to be oversight from the US side in terms of security and other things. So, I understand that China feels that way. China has a history of a lot of problems. I was in Asia for 15 years. I saw firsthand a lot of what Chinese have
done on the tech side. There are sins on both sides. So nobody is innocent here.

 

ST: I just wonder whether you could give us an update on Hurricane Laura because you’re there in Texas and I understand you have avoided sort of the worst of it. I think the phrase from the governor was dodged a bullet but I mean, no less there has been damage.

 

TN: I wanted a hurricane and I didn’t get one. It went to Louisiana instead. I’m trying to make the best of it but we expected it’ll hit us about 1 AM and we had clear skies all night. So, it is a serious hurricane. There is serious damage. In Houston, we went through this three years ago with Hurricane Harvey. We lived through that. We saw the wreckage and it’s pretty awful actually. What will happen is, we’ll see this in the news for the next few days.

 

But when you have standing water in homes for more than say 48 or 72 hours, the entire home needs to be gutted because of the mold and because of all the problems that come as a result of being flooded. So these poor people who are in the path of this, they are going to have to be dealing with this for weeks. They’re going to be volunteer crews that go out to these homes to tear up the inside of their homes and help these guys just find a place to live.

 

ST: Indeed, it’s not just the initial impact that we see and hear about so often. It’s the ongoing impact as well isn’t it?

 

Tony, let’s ask you about the big cities within Texas. We heard about New York from Samira but what sort of
impact has been seen in places like Austin or Houston or Dallas?

 

TN: We have two offices in Texas. One is in Houston, one is in Dallas. I think, the one that’s been the most stark is in is in Dallas. And we have an office in downtown and don’t forget we had the protests that were very aggressive in Dallas, as well. That really pushed a lot of people out of central cities mid-summer. It wasn’t just COVID, it was also the unrest in cities. Our team would largely go into the office. They had the optionality to stay home, too. Some of them stayed home but we’ve kept our offices open as long as the local authorities would allow us to do that.

 

ST: Let’s talk about the technology that Samira was finding out about in her report and the the temperature sensors, but some of the technology that would mean that you could walk into as an employee, you could walk into a building, you wouldn’t physically have to touch anything until you actually go to your office desk or whatever. Do you think as people we’re becoming more accustomed, now, because of this? We’ve had to become more accustomed to quite sort of invasive surveillance technology many people would see this?

 

TN: When I lived in Asia, I think, we had five or six pandemics. So, temperature scanners and these sorts of things in public spaces are just normal, you just get used to it even when there’s not a pandemic. So, I think in the US and in Europe, if that sort of stuff is to become the norm I really don’t think it’s that big of a deal. I think, it’s something that people will get used to and they’ll be quite comfortable with it.

 

ST: Is interesting because both of you obviously have the experience that you have but i’m speaking from someone who lives in London. I’m obviously still working from home but I have been back into the office and the temperature scanner there does feel alien. Simply because it is something which we are not used to. I wonder though if I’ve been in the office or going into the office every day, that by now actually I would just breeze through it and wouldn’t even give it a second thought. It is interesting how people are adjusting and adapting to so many different things in the world of work and actually our offices and our city centers go the same way. Tony?

 

TN: If you go through airports a few hundred times with temperature scanners on it like people in Asia do, you just get used to it and I have a feeling that will be more and more common.

 

ST: We will have to see how it progresses. And indeed, how the world of work changes in many other ways. Possibly some that we haven’t even anticipated as well.

Who would you like to get a congratulatory video from not just your mum or your best friend but perhaps your favorite celebrity? TN: Of course, I would love a happy birthday message from Samuel Jackson, why not, right? So look, people want it, they want to pay for it, celebrities want the money. So, no harm done. I think it’s a great idea.

 

ST: I’m actually, I’m on the website now I was having having whether or not i could find Samuel Jackson in this amount of time. I couldn’t be sure but I have to say, I don’t know whether you both are thinking that this could cost thousands but this is how can i put this? Office whip round birthday money territory. This is sort of attainable for uh the whip round for getting your colleague a present. As technology changes Tony, these sorts of things there’s always going to be a market and this could be someone who’s going to exploit this idea. That actually, you can get a celebrity to do this particularly in downtime with Coronavirus.

 

TN: You can, but I think there’s a window on this because technology could have something like a film that looks like Samuel Jackson, saying happy birthday to me within a few years. I mean, that’s available now but probably widely available any time. So, I think there’s a window on this of maybe five years or something until technology really fills the gap on it.

TN: We’ve seen a lot of intervention in markets from the Fed and the Treasury. I’d really love to hear what you’ve seen and what your assessment is of that activity.

 

AM: First off, we have to understand that politics and economics are tied to the head. You can’t deviate from the two of them. I don’t like when people try to disassociate the two from that. The Fed and the Treasury had to work on financial stability of the markets. That is the ground game right now. The only way to do such a thing would be to congregate all the market makers and select certain equities and pump those equities until the market had a perceived recovery at that point.

 

TN: So perceived recovery, that’s an interesting, interesting word. When you say market makers or strategists got together and plan this, what concentrations have you seen in markets? Is it possible to focus on a specific number of companies and make sure that the rest of the market moves based on their coattails?

 

AM: Of course. This is not a new strategy. We’ve done this in 1907, and done this in nineteen eighty seven with Buffett and Goldman and we’re doing it now. It’s just the way it is.

 

The way the strategy works is you take a couple equities, say a dozen of them, maybe a little bit less. Tesla would be one. Nvidia, Adobe, all of these companies that don’t really have international peers to compare with and valuations that they can pump and the market takes over and comes up with all sorts of fancy ideas of why Tesla is at a $400 billion valuation.

 

But the fact of the matter is, if you look at the pricing and you look at all the call options that have happened over the last four months, it’s pretty clear that this was completely done artificially.

 

TN: It seems the US markets lead global equities. Is there some linking of this? And again, are there international coattails that follow on to US equities coattails or is that what you’ve seen in recent months?

 

AM: That is absolutely correct. There are a couple of markets that would support the US market specifically. That obviously would be the U.K. But the one I like to look at is the Swiss National Bank. They have their minions and their people intertwined within US hedge funds and working with the Fed and the Treasury for years. So if something is going on, they would probably be the next people to hear about it. And you can actually see this by looking at their portfolio buys in Q1 and Q2, as opposed to the 2018. You’ll see that those certain equities like Apple and Tesla had just gotten ridiculous amount of eyes.

 

TN: How successful is that been? As we look at the depths of the pullback in April? Crude oil was at negative $37 in April and it fell $99 from January through April. WTI did at least, right? Equities obviously had a lot of problems. So from your perspective, how has that been executed? How has it been pulled off? Is it okay? Is it good? Are we seeing, at least in equity markets, are we seeing a “V” and do you think that translates into the real economy whatever that is?

 

AM: I use the word “perceived recovery” before as this is artificial. It does support the markets. They’ve done exactly what the Fed was mandated for financial stability. Loretta Mester says that quite often in her speeches. In that respect, yes, they absolutely stabilize the market. Now comes the challenge of rotating out into value stocks and the actual financials or retail or something that’ll actually create jobs later on. They’re going to have to do that. But again, this is basically to stabilize not only the markets, but also the political class that’s supporting it.

 

TN: When you talk about the political class… We’re in the middle of an election cycle. This is my first election to be back in the US since the first Bush election. I was overseas for a long time. So I’m seeing things I haven’t had a front row seat to for a long, long time. How does all the things we’ve been talking about with supporting markets and and really having this kind of quasi recovery, how does that segue into the election? How do you see the election playing out?

 

AM: The people that are in charge now are appointed by the political class in charge at the moment. So those two are going to protect themselves at all costs. Trump appointing Mnuchin. Mnuchin doing what he has to do for financial stability. Now we’re looking at Trump ”losing in the polls” — highly questionable when you look at the methodology about those polls. Right now, I would have Trump winning — about a 60 percent chance at the moment.

 

TN: But the president isn’t the only office, right? So do you have an opinion on the Senate and the House as well? Do you think we’re going to see a flip in either of those places?

 

AM: No, I think the Republicans will actually take back anywhere between eight and 10 seats in the House and they’ll lose possibly two, maybe three seats in the Senate. So they’ll still control the Senate, although that’s when the political calculations come into work where one senator, two senators can block an entire policy of the president. Trump is going to have to do more executive orders going forward, which I personally don’t like, and nobody really should actually advocate for that. But this is the time that we live in.

 

TN: If your scenario plays out, how does that impact US foreign policy for the next four years? What do you see is the major… I would say trade was a big issue in the first four years of Trump, right? And bringing China to the four was one of the big issues. What would you say would be the big foreign policy issues under a second Trump administration if it comes to pass?

 

AM: The big one is China. China is quite intelligent. They hire former congressional members to go and talk politics so they understand how it works. They’re going to start hedging their bets. If they see that Trump is possibly going to win, Phase One Agriculture deals will be flying. They’ll make some concessions on intellectual property rights and whatnot. So you’ll see some of that happening from China.

 

The Europeans are absolutely in denial of what can actually happen if Trump gets elected. The only reason I see the Euro at these levels is because they’re on vacation and the US has just negative news pounding us day in and day out with the Dollar dropping to the low 90s. But I don’t see that sticking around. I think that as soon as Trump gets re-elected, I think the dollar’s back up north of 97.

 

TN: I think you’re right. I think that’s feasible.

 

Well, thank you so much for your time. I really appreciate this. Obviously you have a lot going on and you have a lot of information. This is hugely valuable for us. So I’d like to check in maybe before the election, maybe after the election so that we can do an assessment of how would the changes, whether it’s Biden or Trump, how does it impact markets and how does it impact geopolitics? That would be a fascinating discussion. So thanks for your time. Really appreciate it.

US and China: The odd couple, decoupled

The US and China are growing apart by the day, and whether Trump or Biden is in the White House come January may make no difference. What does this mean for financial institutions everywhere?

 

In March 2001, America’s hawkish defence secretary Donald Rumsfeld handed a report to George W Bush. It urged the new US president to see not Russia but China as the primary threat, and to redeploy more military resources to Asia.

 

Doing so would have altered history, but that had other plans. The September 11 attacks redirected Washington’s gaze from Beijing to west Asia. Three months after that, China joined the World Trade Organization and began its rise to become a trading superpower.

 

For 15 years, relations between the two powers were mostly cordial. Then Donald Trump came to power.

 

By now, America’s 45th president’s act is a known quantity. There is a lot of huffing and puffing, but most of it is hot air.

 

Except when it comes to China.

 

On the campaign trail, Trump accused Beijing of currency manipulation, stealing intellectual property and being “neither an ally or a friend” to America.

 

After the election, he dialled up the narrative, appointing Peter Navarro, author of ‘Death by China’, as his trade adviser. Later, he installed secretary of state Mike Pompeo and commerce secretary Wilbur Ross, China hawks both.

 

A trade war followed, then sanctions. Washington imposed tariffs of $360 billion on Chinese goods; Beijing retaliated with $110 billion in tariffs on US products.

 

All of that, it seems, was just a warm-up.

 

Trump banned smartphone firm Huawei from buying US semiconductors; in August, the firm said it was running short of processor chips. He then slapped sanctions on officials in Hong Kong and Xinjiang.

 

Beijing scoffed, but its banks didn’t. Terrified of being cut out of the dollar-funded financial system, lenders including Bank of China and China Construction Bank (CCB) are reportedly weighing up whether to do business with the officials.

 

 

Continuous hits

 

And the hits keep coming. Over the summer, as Covid cases continued intermittently to spike, the White House zeroed in on the financial markets.

 

On August 6, the president’s working group on financial markets – a set of powerful US regulators – said firms might need to de-list from US bourses by January 2022 if they do not provide access to their audit papers.

 

China is the only nation named in the report, and it follows a host of accounting scandals involving US-listed mainland firms, including Luckin Coffee.

 

On August 19, the US state department told American colleges and universities to sell any holdings of Chinese securities in their endowments.

 

It said all endowments, whose total market value is more than $600 billion, had a “moral obligation and perhaps a fiduciary duty” to manage “clean investments and clean endowment funds”, a phrase it left vague – perhaps intentionally so.

 

There are some who dismiss this is as grandstanding, noting the rise in rhetoric in the lead-up to the Republican Party’s convention, taking place now.

 

But this ignores Trump’s record on China. He targets its frailties with laser precision. Beijing has to import high-end semiconductors, so he cuts off that source. China is more dependent on trade with the US than vice versa, so hits that, too.

 

The same is true with those sanctions. No bank, even one run by Beijing, wants to be unable to raise money and lend in US dollars. Until the renminbi is a strong international currency, that will also be an Achilles heels.

 

“The folks advising the White House on China are very smart,” says Tony Nash, a former adviser to think tanks in Washington and Beijing, and founder and CEO of Complete Intelligence, an artificial intelligence and data analytics platform. “The bumbling act is not the reality. These people really know where its pain points are.”

 

 

Future flux

 

The future is in a state of flux and impossible to know, but a few thoughts occur.

 

Some level of US-China decoupling is inevitable. Firms are relocating factories from China to southeast Asia. Japan has set aside $2.2 billion to aid re-shoring.

 

Whoever is in the White House on January 20, rapprochement is unlikely. Relations between the two will be chilly if it’s Joe Biden or frosty if it’s Trump.

 

More Chinese firms will list in Hong Kong and on Shanghai’s Nasdaq-style Star Market, but not all will abandon the US, which offers capital, specialist investors and a chance to get personal wealth far from Beijing’s prying eyes. On August 10, wealth management portal Lufax filed to raise up to $3 billion in a US IPO by year’s end.

 

Will the two countries financially decouple? That is far harder to answer. China will surely seek to make the RMB more globally relevant.

 

Trump may twist the arm of a few college endowments, but it is hard to see big institutional investors dumping their mainland holdings, experts say.

 

If anything, the financial rapport between the two is closer than ever. US investment banks are lining up to buy a majority stake in their China joint ventures. On Monday, China’s banking regulator, the CBIRC, approved a wealth management joint venture owned by BlackRock, CCB and Singapore’s Temasek.

 

Beijing, desperate for fresh sources of capital and for better capital markets, has a few options on the table.

 

“The brilliant move would be to open its stock markets completely to foreign investors,” says one US-based lawyer. “That would make the Nasdaq and NYSE less relevant, which is exactly what the Chinese want.”

 

Either way, after decades of bumping along in a relationship more co-dependent than harmonious, the world’s two great powers seem set to grow apart for good. Who knows if it’s what Trump wants, but it’s what he’s going to get.

Noelle: The S&P 500 and the NASDAQ notched fresh highs. Facebook rallied after unveiling a series of tools designed to expand shopping on its social media platforms.

 

Roshan: The S&P was up 4%, The Nasdaq was up 0.8%. Only the Dow was down. It was down 0.2% and that’s the first day decline for the first time in four days. We take a look at Facebook was up a 3.5% actually overnight in Asia. The Nikkei was up 1.4%, Shanghai was down 0.4%,. Hong Kong was 1.3% and Singapore was up 0.8%. Malaysia, on the other hand, closed down 0.9% yesterday. So let’s take a look at how it open up later today.

 

But right now, we’re taking a look at global markets with Tony Nash, CEO of Complete Intelligence. Tony, thanks for taking the time to speak with us this morning. Discussions between the U.S. and China on their Phase One Deal, a trade deal went smoothly even as other tensions cement in the background. Is this a sign that other disputes, such as the tech conflict, can be worked out between the two nations?

 

Tony: I’m not necessarily sure it means the tech conflict can be worked out. I think it’s possible, but I think it’s more of a sign of the floods that happened in China and the ag supply needs that China has as a result of flooded crop land in China over the summer. There’s been something like $21 billion of economic damage done as a result of the floods. If you look at China’s commitments for US corn, soybeans, soy was up last week. They’re all up more than 100% on last year.

 

Noelle: Looking at the markets, Dow Jones Industrial Average, Exxon was booted out. Is this the beginning of the end for big oil majors or will energy companies catch a second wind as demand recovers?

 

Tony: I live in the town where ExxonMobil is headquartered, and I just don’t see an environment where ExxonMobil necessarily comes back into things like the Dow. Crude oil for the rest of the year, we see it, gradually grinding higher. In 2021, we see some supply issues which would push prices higher. But we’re not necessarily seeing equities like ExxonMobil all that appealing. ExxonMobil’s equity performance over the last four or five years has been terrible. You can’t really blame the Dow and the S&P for booting them out.

 

Roshan: Tony, let’s take a look at the whole replaced Exxon on the Dow Jones — Salesforce. Their stock rose about 3.5% overnight. Now, what’s your outlook on Salesforce?

 

Tony: Salesforce is a very interesting company. There are some client concerns about cost and kind of the necessity of sticking with Salesforce for so many activities. But I think as a shareholder, it’s positive. And the capability that Salesforce has is very good. So it seems like an appropriate add to the index.

 

Noelle: Do you think Tesla is likely to be added to the S&P 500?

 

Tony: It’s possible. I was just looking at the the PE ratio for Tesla. It’s over a thousand. It’s 1,047. You’re typically looking at maybe 15 to 20 or something like that, maybe expanding a bit more. It’s 1,047. Is it possible that Tesla started? Yes, but I think the volatility risk there is quite high. Just since August 11th, Tesla has gained about $700 per share. I think it’s great when it rises. Will it fall? I don’t know. I’m not necessarily calling that. But the volatility risk there is quite high for these indexes that like to be pretty stable industrial gauges.

 

Roshan: I think with those gains, no one wants to bet against Tesla at this point and or even chart the stock at this point. That’s why we’re talking about transport. This sort of airline shares seem to be trending upwards on the last few days based on news positive news around COVID-19 vaccines and treatments. But is it too early to be bullish in the transport sector?

 

Tony: It depends on how bullish you are. I see people saying that within four to six to eight months, there’s an expectation that things will be closer to normal. And I think part of the bullishness is people wanting to get in. There is not necessarily belief that monetary policy like central banks will reel in and will reduce their balance sheet. With this much money in the system and potentially more, it’s possible that, airlines might be something interesting as we get closer to normalization. Assuming that happens, I’m positive about that. Business in the States is slowly normalizing. Kids are slowly going back to school. The normal school year starts about this time. In some states like where I live, kids are going back to physical school, which is kind of a big change from the last six months. So we’re slowly starting to see normalization. And I’m optimistic about things like travel and hospitality.

 

Noelle: All eyes will probably be on what the Fed will cover on Thursday. What do you expect to be in their statements?

 

Tony: I hate to say this because everyone says that we’re kind of in uncharted territory. Right? It’s very cliche by now, but we are in danger of the US economy slowing. We’ve seen some of the initial excitement we saw in July and early August start to slow with jobs. The jobs numbers last week were over a million again. And so I think the Fed is worried because employment is one of their mandates.

 

We may see additional aggressive intervention by the Fed to make sure that the economy continues to come back. I think they have to be careful because it is an election year and they don’t want to be seen as being political. But I think the economic reality is that they have to. I think both the Fed and the Treasury, there are programs in the States like the Paycheck Protection Program, which helps small businesses get through the worst days of kind of COVID and that’s run out. And I think a lot of small businesses are really in trouble now because we haven’t seen things normalized. I think the Fed will come back with a bit more. I think the Treasury, once Congress is back in session, Treasury will come back with a bit more as well, support for individuals and for small businesses.

 

Roshan: All right, Tony, thank you so much for your time this morning. That was Tony Nash, CEO of Complete Intelligence, giving us his view on the inclusion of a Salesforce into the Dow Jones, among other things. Interesting times. I mean, Exxon, I think the Dow Jones is a price weighted index. So it does work differently from the S&P 500. But it is a milestone, right? It is. It is something to note the fact that Salesforce also is a very enterprise driven solution.

 

So that’s an interesting addition there. But Tesla. Tesla has been a very interesting stock to watch. I think it was what I was listening to a podcast yesterday about how even the shorts that still used to be a favorite among short sellers. And they’ve just I mean, if you are short seller of Tesla earlier this year, you would be deeply, deeply in the red at this point.

 

Noelle: Yeah. So I think that a lot of questions are whether it should be included in the S&P 500. Granted, the value of his stock has risen really significantly. I think questions about the quality of earnings, whether they can be sustained, you know, if the share price to frothy. So these are some questions that the committee will still need to confront. And I guess like what you know, what Tony’s saying at S&P 500 Committee, they will look for stability, right? They wouldn’t want to keep kicking out the stock in and out. So, yeah. So maybe, OK, set up. The Tesla may not be added.

 

Roshan: And of course, we’re all paying attention to what’s going to happen in Jackson Hole this weekend on the virtual Jackson Hole.

SFC: Hey, everybody, welcome back to Stories from the Cloud sponsored by Oracle. This week, I am here, as always, with Michael Hickins, formerly of The Wall Street Journal. I am Barbara Darrow. And our special guest today is Tony Nash. He’s the founder and CEO of Complete Intelligence. And this is a very interesting company. Tony, thanks for joining us. And can you just tell us a little bit about what the problem is that Complete Intelligence is attacking and who are your typical customers?

 

Tony: Sure. The problem we’re attacking is just really bad forecasting, really bad budget setting, really bad expectation setting within an enterprise environment. Companies have packed away data for the last 15, 20 years, but they’re not really using it effectively. We help people get very precise, very accurate views on costs and revenues over the next 12 to twenty four months so they can plan more precisely and tactically.

 

SFC: It sounds like a big part of the mission here is to clean up… Everybody talks about how great data is and how valuable it is. But I mean, it sounds like there’s a big problem with a lot of people’s data. And I’m wondering if you could give us an example of a company, let’s just say a car maker and what you can help them do in terms of tracking their past costs and forecasting their future costs.

 

Tony: So a lot of the problem that we see, let’s say, with the big auto manufacturer, is they have long-term supply relationships where prices are set, or they’ve had the same vendor for X number of years and they really don’t know if they’re getting a market cost, or they don’t have visibility into what are those upstream costs from that vendor. And so, we take data directly from their ERP system or their supply chain system or e-procurement system and we come up with very specific cost outlooks.

 

We do the same on the sales revenue side. But say for an automaker, a very specific cost outlook for the components and the elements that make up specific products. So we’ll do a bill of material level forecast for people so that they can understand where the cost for that specific product is going.

 

Before I started Complete Intelligence, I ran research for a company called The Economist and I ran Asia consulting for a company called IHS Markit. And my clients would come to me and say, there are two issues at both companies. Two issues. First is the business and financial forecasting tool or even strategic toolkit that people buy off the shelf has a high error rate. The second issue is the forecasts don’t have the level of context and specificity needed for people to actually make decisions. So what do you get? You get very generic data with imprecise forecasts coming in and then you get people building spreadsheets and exclusive models or specific models within even different departments and teams and everything within a company.

 

So there are very inconsistent ways of looking at the world. And so we provide people with a very consistent way and a very low error way of looking at the future trajectory of those costs and of those revenues.

 

SFC: So I’m curious, what is the what is the psychology of better business forecasting software? So on your customers and I’m thinking, if I’m a consumer, so this is maybe not a good analogy, but if I’m a consumer and I look at the actual costs are of a phone that I may have in my pocket, I may think, jeez, why making a thousand dollars for this? But then part of me says, such things mark up and well, I guess so. There are uncertainties in financial projections. So on me, I mean, I don’t need a financial projection software to tell me that the components of the pocket computer have don’t add up to what I paid for them. But I kind of understand that there needs to be money made along the way. I just I want it. Right. How does that translate on a B2B perspective? What are the people’s attitude about price and how do they react to the data that, as you said, I mean, heretofore, it’s kind of been unreliable.And all of a sudden, I think you say a lot of procurement projections have been around 30 percent, which is huge. Right. So how does that happen and how do people react to something that seems more trustworthy?

 

Tony: Well, I think that expectations depend on the level within a manufacturing company that you’re talking to. I think the more senior level somebody is, of course, they want predictability and quality within their supply chain, but they’re also responsible to investors and clients for both quality and cost. And so at a senior level, they would love to be able to take a very data driven approach to what’s going on. The lower you get within a manufacturing organization, this is where some of the softer factors start to come in. It’s also where a lot of the questionable models are put in as well.

 

Very few companies that we talk to actually monitor their internal error rates for their cost and revenue outlooks. So they’ll have a cost business forecasting software model or a revenue forecasting model that they rely on because they’ve used it for a long period of time, but they rarely, if ever, go back and look at the error rates that that model puts out. Because what’s happening is they’re manually adjusting data along the way. They’re not really looking at the model output except for that one time of the year that they’re doing their budget.

 

So there really isn’t accountability for the fairly rudimentary models that manufacturing companies are using today. What we do is we tell on ourselves. We give our clients our error rates every month because we know that no no business forecasting software model is perfect. So we want our clients to know what the error rate is so that they can understand within their decision making processes.

 

SFC: And it’s kind like a margin of error in a political poll?

 

Tony: Yeah, we use what’s called MAPE – mean absolute percent error. Most error calculations. You can game the pluses and minuses. So let’s say you were 10 percent off, 10 percent over last month and 12 percent under this month. OK. If you average those out, that’s one percent error. But if you look at that on an absolute percent error basis, that’s 11 percent error. So we gauge our error on an absolute percent error basis because it doesn’t matter if you’re over under, it’s still error.

 

SFC: Still wrong, right.

 

Tony: Yeah. So we tell on ourselves, to our clients because we’re accountable. We need to model the behavior that we see that those senior executives have with their investors and with their customers, right? An investment banking analyst doesn’t really care that it was a plus and a minus. They just care that it was wrong. And they’re going to hold those shares, that company accountable and they’re going to punish them in public markets.

 

So we want to give those executives much better data to make decisions, more precise decisions with lower error rates so they can get their budgeting right, so they can have the right cash set aside to do their transactions through the year, so they can work with demand plans and put our costs against their say volume, demand plans, those sorts of things.

 

SFC: I have to just ask I mean, Michael alluded to this earlier, but I want to dive into a little more. You had said somewhere else that most companies procurement projections are off by 30 percent. That’s a lot. I mean, I know people aren’t… I mean, how is that even possible?

 

Tony: It’s not a number that we’ve come up with. So first, I need to be clear that that’s not a number that we’ve come up with and that’s not a number that’s published anywhere. That’s a number that we consistently get as feedback from clients and from companies that we’re pitching. So that 30 percent is not our number. It’s a number that we’re told on a regular basis.

 

SFC: When you start pitching a client, obviously there’s a there’s a period where they’re just sort of doing a proof of concept. How long does that typically last before they go? You know what? This is really accurate. This can really help. Let’s go ahead and put this into production.

 

Tony: Well, I think typically, when we when we hit the right person who’s involved in, let’s say, category management or they actually own a PNL or they’re senior on the FPNA side or they’re digital transformation, those guys tend to get it pretty quickly, actually. And they realize there’s really not stuff out there similar to what we’re doing. But for people who observe it, it probably takes three months. So our pilots typically last three months.

 

And after three months, people see side by side how we’re performing and they’re usually convinced, partly because of the specificity of projection data that we can bring to to the table. Whereas maybe within companies they’re doing a say, a higher level look at things. We’re doing a very much a bottom up assessment of where costs will go from a very technical perspective, the types of databases we’re using, they’re structured in a way that those costs add up.

 

And we forecast at the outermost leaf node of, say, a bill material. So uncertainties in financial projections are solved. A bill Of material may have five or 10 or 50 levels. ut we go out to the outermost kind of item within that material level, and then we add those up as the components and the items stack up within that material. Let’s say it’s a mobile phone, you’ll have a screen, you’ll have internal components. You’ll have the case on the outside. All of this stuff, all of those things are subcomponents of a bill of material for that mobile phone.

 

SFC: So I am assuming that there is a big role here in what you’re doing with artificial intelligence, machine learning. But before we ask what that role is, can you talk about what you mean by those terms? Because we get a lot of different definitions and also differentiations between the two. So maybe talk to the normals here.

 

Tony: OK, so I hear a number of people talk about A.I. and they assume that it’s this thinking machine that does everything on its own and doesn’t need any human interaction. That stuff doesn’t exist. That’s called artificial general intelligence. That does not exist today.

 

It was explained to me a few years ago, and this is probably a bit broader than most people are used to, but artificial intelligence from a very broad technical perspective includes everything from a basic mathematical function on upward. When we get into the machine learning aspect of it, that is automated calculations, let’s say, OK. So automated calculations that a machine recognizes patterns over time and builds awareness based on those previous patterns and implies them on future activities, current or future activity.

 

So when we talk about A.I., we’re talking about learning from previous behavior and we’re talking about zero, and this is a key thing to understand, we have zero human intervention in our process. OK, of course, people are involved in the initial programming, that sort of thing. OK, but let’s say we have a platinum forecast that goes into some component that we’re forecasting out for somebody. We’re we’re not looking at the output of that forecast and go, “Hmmm. That doesn’t really look right to me. So I need to fiddle with it a little bit to make sure that it that it kind of looks right to me.” We don’t do that.

 

We don’t have a room of people sitting in somewhere in the Midwest or South Asia or whatever who manually manipulate stuff at all — from the time we download data, validate data, look for anomalies, process, forecast, all that stuff, and then upload — that entire process for us is automated.

 

When I started the company, what I told the team was, I don’t want people changing the forecast output because if we do that, then when we sit and talk to a client and say, hey, we have a forecast model, but then we go in and change it manually, we’re effectively lying to our customers. We’re saying we have a model, but then we’re just changing it on our own.

 

We want true kind of fidelity to what we’re doing. If we tell people we have an automated process, if we tell people we have a model, we really want the output to be model output without people getting involved.

 

So we’ve had a number of unconventional calls that went pretty far against consensus that the machines brought out that we wouldn’t have necessarily put on our own. And to be very honest, some of them were a little bit embarrassing when we put them out, but they ended up being right.

 

In 2019, the US dollar, if you look at, say, January 2019, the US dollar was supposed to continue to depreciate through the rest of the year. This was the consensus view of every currency forecaster out there. And I was speaking on one of the global finance TV stations telling them about our dollar outlook.

 

And I said, “look, you know, our view is that the dollar will stabilize in April, appreciate in May and accelerate in June.” And a global currency strategist literally laughed at me during that interview and said there’s no way that’s going to happen. In fact, that’s exactly what happened. Just sticking with currencies, and for people in manufacturing, we said that the Chinese Yuan, the CNY, the Renminbi would break seven. And I’m sure your listeners don’t necessarily pay attention to currency markets, but would break seven in July of 19. And actually it did in early August. So that was a very big call, non consensus call that we got months and months ahead of time and it would consistently would bear out within our forecast iterations after that. So we do the same in say metals with things like copper or soy or on the ag side.

 

On a monthly basis, on our base platform, we’re forecasting about 800 different items so people can subscribe just to our data subscription. And if they want to look at ag, commodities, metals, precious metals, whatever it is, equities, currencies, we have that as a baseline package subscription we can look at, people can look at. And that’s where we gauge a lot of our error so that we can tell on ourselves and tell clients where we got things right and where we got things wrong.

 

SFC: You know, if I were a client, I would I would ask, like, OK, is that because you were right and everyone else is wrong? Is that because you had more data sources than anyone else, or is it because of your algorithm or is it maybe because of both?

 

Tony: Yes, that would be my answer. We have over 15 billion items in our core platform. We’re running hundreds of millions of calculations whenever we rerun our forecasts. We can rerun a forecast of the entire global economy, which is every economy, every global trade lane, 200 currency pairs, 120 commodities and so on and so forth. We can do that in about forty seven minutes.

 

If somebody comes to us and says, we want to run a simulation to understand what’s going to happen in the global economy, we can introduce that in and we do these hundreds of millions of calculations very, very quickly. And that is important for us, because if one of our manufacturing clients, let’s say, last September, I don’t know if you remember, there was an attack on a Saudi oil refinery, one of the largest refineries in the world, and crude prices spiked by 18 percent in one day.

 

There were a number of companies who wanted to understand the impact of that crude spike on their cost base. They could come into our platform. They could click, they could tell us that they wanted to rerun their cost basis. And within an hour or two, depending on the size of their catalog, we could rerun their entire cost base for their business.

 

SFC: By the way, how dare you imply that our listeners are not forex experts attuned to every slight movement, especially there’s no baseball season. What else are we supposed to do? I wanted to ask you: to what extent is the performance of the cloud that you use, you know, important to the speed with which you can provide people with answers?

 

Tony: It’s very important, actually. Not every cloud provider allows every kind of software to work on their cloud. When we look at Oracle Cloud, for example, having the ability to run Kubernetes is a big deal, having the ability to run different types of database software, these sorts of things are a big deal. And so not all of these tools have been available on all of these clouds all the time. So the performance of the cloud, but also the tools that are allowed on these clouds are very, very important for us as we select cloud providers, but also as we deploy on client cloud. We can deploy our, let’s say, our CostFlow solution or our RevenueFlow solution on client clouds for security reasons or whatever. So we can just spin up an instance there as needed. It’s very important that those cloud providers allow the financial forecasting tools that we need to spin up an instant so that those enterprise clients can have the functionality they need.

 

SFC: So now I’m the one who’s going to insult our readers or listeners rather. For those of us who are not fully conversant on why it’s important to allow Kubernetes. Could you elaborate a little bit about that?

 

Tony: Well, for us, it has a lot to do with the scale of data that’s necessary and the intensity of computation that we need. It’s a specific type of strategic toolkit that we need to just get our work done. And it’s widely accepted and it’s one of the tools that we’ve chosen to use. So, for example, if Oracle didn’t allow that software, which actually it is something that Oracle has worked very hard to get online and allow that software to work there. But it is it is just one of the many tools that we use. But it’s a critical tool for us.

 

SFC: With your specialization being around cost, what have you looked at… Is cost relevant to your business and so on cloud? How so?

 

Tony: Yeah, of course it is. For us, it’s the entry cost, but it’s also the running cost for a cloud solution. And so that’s critically important for us. And not all cloud providers are created equally. So so we have to be very, very mindful of that as we deploy on a cloud for our own internal reasons, but also deploy on a client’s cloud because we want to make sure that they’re getting the most cost effective service and the best performance. Obviously, cost is not the only factor. So we need to help them understand that cost performance tradeoff if we’re going to deploy on their cloud.

 

SFC: Do you see this happening across all industries or just ones where, you know, the sort of national security concerns or food concerns, things that are clearly important in the case of some kind of emergency?

 

Tony: I see it happening maybe not across all industries, but across a lot of industries. So the electronics supply chain, for example, there’s been a lot of movement toward Mexico. You know, in 2018, the US imported more televisions from Mexico than from China for the first time in 20 some years. So those electronics supply chains and the increasing sophistication of those supply chains are moving. So that’s not necessarily sensitive electronics for, say, the Pentagon. That’s just a TV. Right. So we’re seeing things like office equipment, other things. You know, if you look at the top ten goods that the US receives from China, four of them are things like furniture and chairs and these sorts of things which can actually be made in other cheaper locations like Bangladesh or Vietnam and so on. Six of them are directly competitive with Mexico. So PCs, telecom equipment, all these other things.

 

So, you know, I actually think that much of what the US imports will be regionalized. Not all of it, of course, and not immediately. But I think there’s a real drive to reduce supply chain risk coming from boards and Coming from executive teams. And so I think we’ll really start to see that gain momentum really kind of toward the end of 2020 and into early 2021.

QuickHit: Market unknowns and apprehensions

A returning guest joins us for another QuickHit talking about how the current market unknowns are affecting the economy, and what are these “unknowns” anyway? Independent trader Tracy Shuchart discusses with Tony Nash about the “buy-everything” market and why is it happening despite the worries and crashes of economies because of COVID. We’ve also looked at the crude oil market and whether it will recover or not and how? She also shares what she thinks about the regionalization and shifts in supply chain.

TN: It feels like the markets have taken a breather this week. Is that what you’re seeing and also what are we waiting for?

 

TS: You notice all this entire summer, actually, that it’s been a buy-everything market. Bonds are up, equities are up, gold’s up, crude oil’s up, across the board, everything was up. Commodities, equities, fixed income, and then just starting in August about a week, week and a half ago, we started seeing some of that error let out of those sales.

 

Equities are still grinding higher but gold futures reached 2,089 dollars, and then came off to 200 dollars really quickly. It has stalled out over the last couple of days.

 

Crude oil in general, this summer has been stuck in a range. So, I guess you could say OPEC did their job. They wanted to stabilize the oil market. They did that.

 

Then this week we’ve seen some of the air come out of bonds. So I think, right now, it was kind of buy-everything. We had all this government stimulus, we had central bank stimulus and now we’re at the point where the government stimulus is out. The extra unemployment, PPP loans, there’s no more checks things like that. And then we have the election come up. The markets are waiting to see what’s going to happen.

 

 

TN: And RobinHood closed their api. So, we don’t know what the Robinhood traders are doing anymore.

 

 

TS: Yeah, so it just seems like there’s a lot of things that are unknown. If you look at the vix curve structure you see the kink in that November area. So, the markets are forward looking at that as an unknown. So, these next couple months might be either going to be flat until we find out or it’s going to get really volatile.

 

 

TN: Right, the one that really told me that we are in a pause is when gold turned around. When we started to see gold turning around and we’ve seen it paused where it is now, that’s really what showed me that things have changed or things have at least slowed down. And so, are we waiting for clarity around stimulus? Because I don’t think it’s earnings or anything like that that we’re looking for. It really does, as you said, kind of a stimulus-driven market. Is that really the next thing that we’re looking for?

 

TS: I think it’s a combination of things. Fed purchases have curtailed a tiny bit. We still have an unknown about what’s going to happen and congress just adjourned for recess without a decision. So, we won’t find out what a decision is really probably until September. That leaves a whole unknown, especially, when you’re talking about that extra unemployment.

 

The big thing is the election because we don’t know what the market’s going to do. If there’s a Biden win, that will only be a sector rotation in my opinion, because of what their agenda is. Everybody’s just very apprehensive right now. They are pulling back on, their involvement in the market being that there are a lot of big unknown factors out there right now.

 

TN: It’s really one of the only recessions where incomes have actually grown during the recession, which is weird. We’ve seen retail sales and industrial production in recent months come in and they’re actually okay. It seems like the breaks are put on that with stimulus stopped as well. The question really about being stagnant or rising? Or is there a possibility that we tip over and start to decline if stimulus isn’t forthcoming by the end of August or early September?

 

TS: That’s a possibility that we see a pullback in the markets absolutely. I don’t think you’re going to see anything, like we saw obviously back in February. But I could definitely see a market pull back just on people’s apprehensions of the unknown.

 

TN: As you mentioned OPEC and that crude oil has settled and it’s been horizontal for the past couple months. What would move that either way? Do you see airlines coming back online? Do you see major events happening that would really push the oil price up? Or do you think we’re just also in a waiting pattern there?

 

TS: We’re in a waiting pattern. But from what I’m seeing, the fundamentals are improving. Even though people don’t really want to see that. I look at driving patterns not only in the States but driving patterns in the world. I look at airlines and things of that nature and we are seeing a slight improvement. Everybody’s looking for a big crash in oil prices again but I don’t foresee that at this point. Unless, obviously, something fundamental changes, like the whole world goes on a lockdown again or some unforeseen event happens. But right now, the crude oil market looks pretty strong. We’re still over supply but we’re working off that oversupply. Especially going forward into 2021, when that supply really starts to be worked off, then we have a Capex problem. We’re gonna have a supply problem. I can forsee the oil prices even going higher into next year. But right now, I would say we’re stable to drift higher at to the end of the year. We are hitting that soft season. But again, I don’t see the oil market really pulling back that much at this point.

 

TN: Is the back-to-school factored into your expectation of rising oil prices or would that accelerate it?

 

TS: I believe that people will be apprehensive to send their kids on a school bus. So they’ll probably be driving them to school. That’s actually oil demand positive for me.

TN: Our view is to see oil grind higher into the end of the year. As of August 1st, that was our view as well. I’m also curious about your views on the dollar. Do you see any dramatic movements either way in the dollar or are we in the low 90s for the next few months?

 

TS: The market is so oversold at this point and everyone is so leaning bearish. I wouldn’t be surprised in he next couple of months if prices don’t go lower that people start to unwind those short trades and we could see not a huge spike in the dollar. But just a general unwind of that shortness.

 

TN: Great, okay, is there anything out there that you’re seeing that’s really interesting that we should know about? It’s late summer. People are tired. They’re not really all into work. Is there anything that you’re looking at that we’re not really paying attention to?

 

TS: The lumber market. I sent out a few tweets about that. I think that’s definitely something to watch because the housing market is doing better than anticipated. However, we don’t need things like extra ten twenty thousand dollars added on housing costs for new home builds. So, that’ll put a very big strain on the market and on home builders. So that’s definitely something to watch at this point.

TN: I noticed if you go to home depot, the lumber section is empty. That’s not where home builders go, but that’s what I see as a consumer is. It’s just empty. There look to be seriously obviously. There’s demand pulled but there really seems to be some sort of supply issue there as well.

 

TS: Yeah, there’s a supply issue. A lot of the mills have been closed like they’ve been closing for the last couple of years because the demand hasn’t really been that high, well at least in British Columbia. But with this new surge, I’m hearing that tons of mills are back up and running shifts  24/7 now. Even smaller mills that you used to do little to no business are back up and running. So, I think that looking forward October, November, we should see some more supplies.

 

 

 

TN: What we’ve seen since COVID from toilet paper to meat processing to lumber is real stress put on supply chains. And from your perspective as a portfolio manager and a trader, do times like this make you concerned about the stability of the U.S. economy or do these tests make you feel like the people participating in that economy are making their supply chains more resilient? Do you think people are actually investing to make those things more resilient or do you think they’re just getting through and they’ll forget about it within a few months?

 

TS: No, we are seeing some improvement on supply chains and moving forward. There are companies that are diversifying out of China. It’s in supply chains closer to the U.S., Mexico, Latin America. This particular incident, this COVID really made people rethink and reassess things and I think we are seeing changes. It’s not easy to move supply chains obviously, right? So, it’s just going to take some time but I definitely see in the markets where companies are changing.
